Over the past two decades, we have seen the development of a profusion of theoretical models of the term structure of interest rate models. The term structure of interest rates is an extremely important and difficult task in Finance. It is one of the most important indicators for pricing contingent claims, determining the cost of capital and managing financial risk. As a result, extensive research in this field has been developed. This thesis is focused on the financial model for interest rates called the LIBOR Market Model, which belongs to the family of market models and it has as main objects the forward LIBOR rates. The LIBOR Market Model (LMM) has become one of the most important models for pricing fixed income derivatives. It is implemented at every major financial institution. The purpose of this thesis is firstly to present the basic theories of the term structure of interest rates. We define the main interest rates and financial instruments concerning with the interest rate models. Then, we set the LIBOR market model, demonstrate its existence, derive the dynamics of forward LIBOR rates and justify the pricing of caps according to the Black’s formula. Secondly, we briefly describe why LIBOR market model has settled to be more suitable for pricing interest rate derivatives and has surpassed the other single or multifactor models. Next, there is a complete presentation of the theory of LIBOR market model and a guided tour with the basic definitions as well as no-arbitrage tools that are used for constructing the model. Finally, there is a demonstration of the risk-neutral dynamics of forward LIBOR rates of the LIBOR market model which is commonly used over the last years.
